Microsoft reported an Azure number that beat guidance by roughly three points, a 49.8% operating margin, and a guide for even faster cloud growth next quarter.

However, it also showed free cash flow shrinking 27% year over year, because cash paid for property and equipment doubled to $39.4B, and the gap between them defines the investment debate for the rest of 2026.

This report works through the numbers behind that gap.

It analyzes the new segment structure, Azure unit economics, the $677B backlog and its OpenAI concentration, Copilot monetization, the capital spending and funding path, and scenario cases for fiscal 2027.

Let’s get started with the teardown.

Microsoft (MSFT) Company Overview

Microsoft Cloud revenue reached $214.4B, and Azure surpassed $100B in a fiscal year for the first time.

The New Two-Segment Structure

Beginning in fiscal 2027, Microsoft reports two segments instead of three.

The September 2026 filing replaced Productivity and Business Processes, Intelligent Cloud, and More Personal Computing with Agents and Infra, and Devices and Consumer.

  • Agents and Infra combines Azure, Microsoft 365 cloud, GitHub, security, industry solutions, productivity and server licensing, and consulting and support.

  • Devices and Consumer holds Windows, Xbox, and the search and advertising business.

The recast 8-K restates two years of history.

Q1 FY27 segment results ($ millions)
Agents and Infra Rev 76,795 Op income 40,558 Margin 52.8%
Devices and Consumer Rev 15,484 Op income 5,357 Margin 34.6%
Total Rev 92,279 Op income 45,915 Margin 49.8%

Azure now excludes GitHub cloud and other developer cloud services, which moved into Microsoft 365 cloud.

Azure becomes a purer consumption line, and Microsoft discloses it in dollars every quarter.

Prior-year Azure on the new definition was $22.4B.
